Mammu Jr · Founder, Institute Mammu Jr · CA Finalist & Audit Mentor

I’m Mammu Jr, a CA Finalist and Audit Mentor with practical audit experience in the UAE. I created Institute Mammu Jr to help CA Inter Audit students understand concepts, practise with purpose and prepare with confidence.

“I want students to study with clarity, confidence and consistency — and understand the logic behind what they learn.”

After mentoring CA students and conducting two free mentorship programmes, the next step was to build a more structured learning experience: one that connects lessons, practice, revision and exam preparation.

Explain audit risk and its three components with an example.

1. Meaning of Audit Risk

Audit risk is the risk that the auditor expresses an inappropriate audit opinion when the financial statements are materially misstated.

In simple words: A material error exists in the financial statements, but the auditor fails to deal with it appropriately and gives the wrong audit opinion.

2. Understand the Three Components

01 · Inherent Risk (IR)The susceptibility of an assertion about a class of transactions, account balance or disclosure to a misstatement that could be material, individually or when aggregated, before considering related controls.
Think: Risk arising from the nature of the item itself.
02 · Control Risk (CR)The risk that a misstatement that could occur in an assertion and could be material will not be prevented, or detected and corrected, on a timely basis by the entity's internal control.
Think: Whether the client's controls can stop or detect the error.
03 · Detection Risk (DR)The risk that the procedures performed by the auditor to reduce audit risk to an acceptably low level will not detect a misstatement that exists and that could be material.
Think: Whether the auditor's procedures miss the error.

3. Connect the Logic

Audit Risk = Inherent Risk × Control Risk × Detection Risk

The auditor assesses inherent and control risks and plans audit procedures to manage detection risk. Where assessed risks of material misstatement are higher, the auditor generally needs more persuasive audit evidence and an appropriately lower acceptable detection risk.

4. Quick Example

A business holds high-value inventory that is easily damaged. This creates an inherent risk. If stock counts and review controls are weak, control risk may also be high. The auditor responds with suitable procedures, such as attending the physical count and testing valuation. If those procedures are poorly designed or performed, detection risk remains.

5. How to Write This in the Exam

  1. Start with the precise definition of audit risk.
  2. Name and explain IR, CR and DR separately.
  3. Use the audit-risk relationship to connect the components.
  4. Apply each component to the facts given in the question.

Exam tip: Do not confuse control risk with detection risk. Control risk relates to the entity's controls; detection risk relates to the auditor's procedures.
